No success but I noticed one more thing:
1) I first booted from live image, installed the image to my HDD(Which is not
usb), hence at /dev/sda
2) I rebooted the system, from menu, I selected boot from local hard drive, the
system booted fine, even mount shows :
/dev/sda1 /boot
/dev/sda2 /
3) I unplugged the usb live image, boot it directly from HDD with this config
Ro root=/dev/sda2 rootwait root_delay=5
System hung
4) I reinserted the USB live image, again from menu mode, I selected boot from
local drive, this time system gives following error:
Ata1:00 status : {DRDY ERR}
.....
Configured for UDMA/33
Then at the end it results in kernel panic.
Reinstalling the image on HDD, and booting again works fine, what could be the
issue?

Wait grub menu show;
press e;
modify the root=/dev/sdb2 to root=/dev/sda2;
press enter;
press b;
if it's ok to boot then edit your /boot/grub/menu.lst to make a persistent
change.

When we boot the kernel from HDD in presence of live image usb, then also it
uses /dev/sda2 as HDD was present before hand, it will not change its device
id, when I boot it from live image USB, it is booting itself from /dev/sdb1
which is mounted on /mnt/live image ...
Do we need to do some modification?

Thanks for all your help. With your help and some browsing over net, I
tasted some success.
Here is what I got:
1) I used a live image to boot my system which has a 1.8" PATA HDD
connected to it.
2) With live usb image, the system boots fine and after which I used
Moblin installer GUI utility to install the image on the PATA HDD.
3) It got installed properly, then after that I rebooted the system and
from the boot option menu, I selected boot from local hard drive, It
booted nicely from the HDD, I have seen the content and verified that it
booted from the local drive.
4) But when I removed the live image usb and then if I try to boot from
local drive, the kernel booting simply hung, without displaying any
message. I even used root_delay=5 also but it doesn't seem to solve my
problem.
What could be the possible reason of kernel booting from the stand alone
HDD, while it was able to boot from the same HDD in presence of the live
image USB. Is it something to do with BIOS?
