Hello ,
I replaced the CDROM in my 500mhz G3 (1 gb RAM) with a DVD/CDROM a  
few months ago so it is not only possible it worked great.  The swap  
is pretty easy and requires just a screwdriver.  Some of the screws  
are rather small so it helps if the screwdriver is magnetized,  
especially if you drop one in the machine :)  The instructions for  
opening up the iMac G3 are available online.
I  used the drive to install Tiger but never tried playing a movie  
until just now.  In fact it's playing a movie right now.  It doesn't  
play in full screen but covers most of the screen, preserving the  
aspect ratio of the movie format.
One thing I can tell you is I had to close most other applications to  
get the DVD to play smoothly, but it is only a 4x DVD.  Freeing up  
CPU and memory makes the movie play much better,

With OS9 installed on your machine performance may actually be better...
