I've done this, following a howto on the Internet, but it was a while ago. I remember creating two partitions on the USB drive. The first was a small boot partition containing grub and a kernel. The second contained the meat of the distribution, much how a regular installation is set up.

You might try this tutorial. It looks like something similar to what I used.
