You are running into this problem because of the way X works. The X server
runs on the machine that your are going to display the data on. This may or
may not be the machine that the program generating the data is running on.
So, when you telet to another machine, and try to start X, you are trying
to start a server that will display and accept input on the remote machine.
Now, because you are telneting in, you do not have "ownership" of the
keyboard, mouse, and display on the remote machine. So, X can't start.
What are you really trying to do? Do you want to run a program on the remote
machine and have it displayed on your machine? Or do you want to run a
window manager on the remote machine, and run programs on the remote machine
and control it all from the local machine? Or do you want to do a GUI
login on the remote machine? You can do any/all of these, depending on how
things are set up on the remote machine.
A good place to start would be the Remote-X-Apps mini-HOWTO.
