Also, if at a later date I buy a CD for an album I have added as a favorite (hence positioning it in the local library, if my assumption is correct), would removing it from Spotify's favorites be enough to remove it from local library (where it would be substituted by my personal rip)?
It wouldn't substitute the local copy, but sit there side by side with it. Until you remove it from the service's favorites.
