The way it works is simple. It tells rdiff-backup, "Hey, I'm using a filesystem that is case-sensitive, even though it appears otherwise." As multiple people have said, you're /not/ using a case-sensitive filesystem, so DON'T use this option. The default (the escaped chars like ';068') is correct.
