iTunes probably doesn't bother updating the .xml file if it can resolve
the location of the files - iTunes use the .itl library, and the .xml
file is generated/updated automatically when the .itl file is updated.

I recently removed some music folders so I did a complete rescan within
SqueezeCenter but now only a few discs (the most recent ones I added)
are showing up from my iTunes library.
It's odd, because within the log i get iTunes Import (2103 of 2103)

I have the latest version of iTunes for Windows XP 7.6.0.29 and Use
iTunes is checked within SqueezeCenter. I also have include all
songs within Unchecked Songs in iTunes selected. In fact, I didn't
change any settings and things seemed to be working fine prior to the
rescan.

Might be too obvious for words, but did you rescan iTunes before
recanning SS? Otherwise SS would be looking at an iTunes library.xml
file that contains wrong/missing/broken links.
