Hmm, quick answer

I would set 1 & 2 as being on net 192.168.1.0, say ip 192.168.1 &
192.168.1.2

We will also use 192.168.1.3 as the IP to be allocated to the modem line
on 1

I would set 3 & PCs as being on 192.168.2.0, say ip
192.168.2.1/2/3/.....

So gateway for all other PCs on 2nd network is 192.168.2.1 \, which is
three.

3 has a NET entry for 192.168.2.0 as its eth0 (192.168.2.1)
3's default routing entry is set up when it's ppp runs and will be the
IP given to it when it dials into 1, which will thus be 192.168.1.3

Now 1 can be set up a couple of ways. 
Set your default route to be 192.168.1.1
And you way to Net 192.168.2.0 to be 192.168.1.3

Netmask for everything is 255.255.255.0
