WMP definitely treats the album art files it creates (inlcuding folder.jpg), as "protected system files". As a result these all have system and hidden attributes set. they will only be shown in Explorer if "Hide Protected system files" is UNCHECKED.
Are these files being stored on a PC and accessed via a SBS running on that PC or are they being stored on the Touch and accessed via "Tiny SC", the Squeezebox Server running on the Touch itself?
