Yes, the Cloudstack root password feature is (to my knowledge) totally unsupported by cloud-init. So only ssh keys and user data works. To work around it, I usually throw the cloudstack-set-root-password script in /var/lib/cloud/scripts/per-boot so cloud-init will execute it every time the VM boots.
