We had to roll a lot of code around this: DMO to list available SQL servers, custom actions to browse for servers, verify SQL server connectivity, etc. I'd be happy to share some code.
... But before you go there, I strongly recommend that you move this logic into your application, especially if it's a server-side product. Implementing this in the installer is a major pain.
