Absolutely.  Very scalable.  Netflix uses it a for certain aspects of their
business. Lots of companies do.  Remember that you are running in a
virtualized environment so IO is going to be your biggest bottleneck, but
you can definitely plan around that and do things to reduce it's impact.

On top of what Judah mentioned regarding cost, you can also run a hybrid
sort fo environment where you might support the bulk of your servers
yourself but use Amazon to supplement them during peak loads.

A website that deals with a large annual event, as an example, may always
need just a basic presence on the web but then when the even draws close
they might need 10 or 100 times of more the capacity.  Think something like
Carnival or Mardi Gras, or a sporting event like the World Cup.  You can
get away with way less dedicated hardware during the regular year and then
shift load of to Amazon during peaks.
