This sounds like a really bad idea. If on a lathe, it will make it impossible to do multi-pass threading. On a mill, it will be less bad, but make it impossible to do peck tapping, although one-pass tapping should still work.

You could just skip the index pulse on the encoder and add another sensor to pick up the index off the spindle somehow.
