  Which is what you told it to do.  Don't tell it to do that.

  I really don't understand what the problem is.  The default
"radiusd.conf" shipped with the server works.  All you do is add users
with passwords, then PAP, CHAP, MS-CHAP, EAP-MD5 should all work
without ANY changes to "radiusd.conf"

  Again, you've told it to use the "Local" authenticatsion method.
That's breaking EAP.  Don't do that.
