This is exactly the setup I've been using for several years now.
I have a 2GB CF card with Ubuntu on and a 400GB disk for movies and
livepause buffer. I've not had any problems with freevo writing too much
data and have left the overlay directory setting alone with out issue.

The great advantage of having a system like this is you can get it running
then take a disk image quickly and easily by putting the CF card into a
reader and dumping the entire disk to your main computer. This is
especially useful when you decided to upgrade/tinker and break something
:-) and then its just a matter of switching in a backup CF card or
reimaging the card from the working copy. As you can guess I've had to do
this on several occasions when I've tried to 'improve' the system ...
