Thanks to Tony Crockford for his explanation - hopefully the following summary will make it into the htdig FAQ, or at least be easy to find in the mail archives for future questions:
To index password protected sites which are using authentication username:password challenge dialogue boxes, open up the .conf file for the index you wish to use. To the bottom of the .conf file, add this line:
authorization: user:password
substituting the true username & password as appropriate. Save the .conf file & try re-indexing.
