Checked on my server; the file is /usr/lib/sasl/Sendmail.conf (note the 
capital "S"). It is part of the cyrus-sasl package, and its contents are:

pwcheck_method: PAM

This, and the existence of /etc/pam.d/smtp, were what finally made it work 
for me.

OS version? sendmail version? Contents of sendmail.mc?
