The current firmware doesn't.
I picked up this lovely animated film, persepolis and had the .srt
Subtitle files. It didn't play on the PS3, but with a plugin it did
play on Windows Media Player.
So I had to re-encode the video with the subtitles embedded using
virtual dub to watch it on the PS3.

Does the PS3 now support Subtitle files for XVid Playback?
It's supposed to work by placing a .srt subtitle file into the same
directory, with the exact same name as the movie file.
DivX Players pick this up and display the Subtitles.The PS3, however,
doesn't do that.

I usually don't care much, but this firmware - the major addition of which
is full "BD Live" (interactive, online Blu-Ray) support - seems like it
slipped in a nice boost to the media player.
It still doesn't play everything (mostly older stuff seems to bomb) but with
