What works for me is copying icon files in png format to folder
"C:\Program Files (x86)\Squeezebox\server\HTML\EN\html\images", and then
in favorites.opml point to the copied icon as follows (example):
icon="html/images/test.png"
After you have copied the icon files and modified favorites.opml you
need to restart LMS. For LMS on Windows this can be done via the LMS
control panel (first stop and then restart).
Also you may need to refresh your web browser c.q. empty your browser
cache before you see the new icons in the LMS web interface.

When you update LMS to a newer version the icons that you added to
folder "C:\Program Files (x86)\Squeezebox\server\HTML\EN\html\images"
will be removed.
So if you want to go this way, it will be usefull to store your custom
icons in a separate folder, and create a batch file that copies the
custom icons to folder "C:\Program Files
(x86)\Squeezebox\server\HTML\EN\html\images" after an LMS update.

If anybody knows how to point to icons in another folder than the LMS
folder mentioned above, I would be interested to know.
PS: I did not yet try the suggestion of bpa to use a "file URL".
