I've never messed with any of the transcoding settings and everything is on default for me as well. So I don't think you're missing anything. When you said that the FLACS play on all sources, that includes the Touch right? If so, maybe you should just use the FLAC files. I know how the keep everything consistant desire comes in, I have it too, but for now at least you could listen to them.
