I've built VMs with Linux (on top of VirtualBox) and used LUKS to
encrypt everything but /boot, and it's worked swimmingly.  The
performance hit was minimal at best.

It also means not having to reinstall everything (or restore from
backup).  Definitely a bonus.

LUKS and TrueCrypt Just Work(tm) inside of VirtualBox, so EncFS should
do just fine.
