At the risk of complicating the whole thing, how about making the firmware more modular, with the ability to dynamically load/unload additional codec support up to the memory "budget". A slightly simpler solution would be a user selectable set of codecs, again limited by the total available memory. This should keep most users happy, as nothing would be lost for those keen to retain OGG or WMA for example. Sounds simple in theory, but probably really tough in practice...
