I believe it will report that the external compressor is working even
if it isn't.  There's an option somewhere in EAC to have the external
compressor call up a command prompt where you can actually see flac.exe
doing its work - you should see a percentage and a compression ratio. 
If you do manage to activate this and it just flashes up on the screen,
then something happened and it didn't execute.  EAC will tell you if
FLAC reported an error but it won't tell you if FLAC refused to start
due to a problem in your command-line settings.

flac.exe should actually be in Windows/system32 I believe.  You can put
it somewhere else, but you have to make sure to point EAC to it.

Can you post your command-line arguments?  There could be a syntax
error.
