You're mixing up two issues: whether to use an external DAC, and whether to disable the Touch's digital volume control.
First the internal DAC: it's not good quality. It's a reasonable, cheap, functional DAC, not an audiophile DAC. If you don't want your Touch to sound like a budget CD player, you should really connect an external DAC. As for disabling the volume control: this is highly recommended if you listen to hi-def stuff (24-bit) or you'll be lowering the resolution at volumes less than 100%. If you listen to 16-bit stuff it will be less of an issue.
