I don't personally use cover art on my iPod so I don't know how it is handled.

There are a couple of possibilities:

1. look in the source directory for images files and copy them as well as transcoding the flac files to mp3

2. As above, but embed the image as a tag inside the mp3 file

3. Copy any embedded images from the flac file to the mp3 file (basically just extend the tags flac2mp3 processes)

I'm open to suggestions (and patches!)
