There's a specific set of required bits that makes a folder be a "System Folder" to a Mac. It's not even the name that matters, but the contents. If everything is right, simply opening and closing it will "bless" it and it'll get the special icon that looks like a Mac (or on 8.0 and higher, the smiley Mac OS face). If you don't have that special icon and it just looks like a regular blank folder, there's a problem. The typical minimal bits are a System suitcase and a Finder, with more random bits that might be needed/useful for System 7. You can watch the transition on a good Mac by looking at the folder, dragging the Finder out of it and dropping it on the desktop and seeing the folder go generic, then putting the Finder back in and opening/closing the folder and see it go back to the Mac icon.

It's probably not germane to your setup since you have a specific loadout that's worked before, but having multiple folders that are valid System folders can lead to erratic behavior since the blessings might jump around. This can be especially problematic if you've done something like copy off the contents of a Disk Tools disk or boot CDROM, because you can end up with a blessed System Folder that won't boot.
