If bitrate limiting is on, FLAC.exe is needed to decode the FLAC first, then lame or another mp3 decoder does the bitrate limiting.
This should be working without problems of course. As you're saying you are running on Windows I'd also expect some decent hardware behind the scenes, so that you wouldn't run in CPU or Ram issues. I expect when enabling bitrate limiting on another Squeezebox you are running into trouble as well?
