Could be iptables rule getting in the way.
Do this:
iptables -L
see if you have anything more than the 3 'ACCEPT' rules.
Also, make sure tftpd is listening by doing this:
netstat -anp | grep ":69 "

There are messages in the messages file and when you check
whether dhcp is running it says the following
udp 0 0 0.0.0.0:67 0.0.0.0:* 25921/dhcp
raw 0 0 0.0.0.0:1 0.0.0.0:* 7 25921/dhcp
thats all and the dhcp does not even get displayed on
the clients

Looks like your tftp server is not running. Check if
Debian need a tftpd-hpa .
it's a problem of pxe vendor option...

Check the EXACT spelling/name of the file.
You show "2.4.19-ltsp-9"
but it should be "2.4.19-ltsp-1"
Notice the difference ? "-9" vs "-1".
If you get the filename wrong, then the error you are showing
really makes sense, the -9 kernel isn't there, so a
'file not found' message is corr

One big problem I see is that you don't have the 'filename' entry
in your dhcpd.conf file.
Take a look at http://www.LTSP.org/instructions-3.0.html
Down near the bottom of that doc is some examples of the entries
you need in dhcpd.conf.
