Try this, if you can do it without interrupting other LAN users in your
household.

1) Set up conditions for "failure". Squeezebox is connected to local
server, and you are listening to your own music library.

2) Shut down server. You do not switch to mysqueezebox.com beforehand.

3) Player senses server is gone. What does the player say? On my
Squeezebox Classic, it says something like 'Cannot connect to server.'
It waits a while and then gives up, going black. Your model might do
something similar.

4) Unplug your router, then plug it back in. Watch the Squeezebox. What
does it do. On mine, it would say something like "obtaining IP address"
then it would say "cannot connect to server" because it is still
looking for my personal SB Server.

5) On my Squeezebox, I'd have to press the IR remote left arrow key and
then up or down to manually connect to mysqueezebox.com. Once that was
done, I would have no problems.

I'm curious to see that your SB is obtaining an IP address properly. I
don't know about the proxy situation. There is no need to use a proxy.

Most routers or gateways allow you to set an IP address for DNS. If you
don't set one, your ISP DNS servers will be used. Many people prefer not
to use their ISP's DNS servers, electing instead to use something like
OpenDNS.
