I don't remember for certain and haven't time to check right now, but I seem to recall that the DRC works against the pad diameter and not the hole diameter. The pad will of course be drilled out, but the DRC works correctly that way. In fact, my recollection is that I've always had trouble if I defined a pad smaller than the hole size, on any layer.
