Have you maybe selected the Radio in iPeng in between?
2.000 track playlists really are more than SBS usually can handle well
and if iPeng started to load that playlist it could well be that this
brought the server down for a second or so.

Yes, I can see I have a sleep issue with 3.1.3 again. The new mechanism
I implemented to fix this only works in 4.0.
Looks like I have to remove background syncing for 3.1.3 altogether.

Well, iPeng isn't reading your files directly so it's essentially SBS
using it, but m3u is a playlist, indeed.

solution (a kind of chicken-and-egg problem)

Yes. The problem is the Rhapsody implementation for playlists is a big
mess on MySB IMHO.
I've spend ages to fix this, I don't have a solution :(

If it's really a stream (vs. files), that doesn't work. iPhone does not

Sounds reasonable. After updating to v8 I generally got an error when I
start iTunes on Windows for a while. Disappeared after a few reboots.

Streaming will not work with the skin since iPhone doesn't support that
out of the box. You can only play files from your library.
Regarding file types:
mp3 and aac work, I'm not sure about alac.
